I'm currently tyring to figure the best way to take terrain that is already created from Digital Height Maps (DEMS) and import it into UNreal as terrain. Should I or can I uses a grayscale map or should i try to model the terrain as a static mesh and then import it. I'm so overwhlemed.

Grayscale map definitely. Then you can reap the benefits of the terrain engine texture layering, decoration laters, nice lighting, and other good stuff. :)

The only exceptions I can think of is it's a really small, decorative terrain (i.e. dust piling in the corner of a room) and you don't need the resolution of an actual terrain map.

if you're just starting, I recommend the tutorial by architectonic (http://www.planetunreal.com/architectonic/) - it includes doing terrain and is really really clear and well written. alternatively, the wiki tells you many useful things:
